Expected Value (Mathematical Expectation)

The expected value as a long-run average and a balance point: the course's game, die, continuous and box examples, fair games and prices, a computer simulation of the law of large numbers, the rules E(aX+b)=aE(X)+bE(aX + b) = aE(X) + b and E(X−μ)=0E(X - \mu) = 0, and a corrected 'find the mistake' answer to the defective-items problem (the hypergeometric distribution).

What you expect in the long run

Here is a game from the course (Example 9), told as a die game. Roll a fair die. Faces 1, 3 and 5 give 0 points, face 2 gives 20, face 4 gives 40, and face 6 costs you 30 points (−30-30).

Play once and you cannot know what you will get. But play 600 times: each face comes up about 100 times, so your total is about 100(0)+100(20)+100(0)+100(40)+100(0)+100(−30)=3000100(0) + 100(20) + 100(0) + 100(40) + 100(0) + 100(-30) = 3000 points. That is 3000÷600=53000 \div 600 = 5 points per game. The 600 cancels out: each value is simply multiplied by its probability, 16\tfrac16, and the results are added.

This long-run average is the expected value (also called the mathematical expectation or the mean) of the random variable X. The course writes it like this:

E(X)=μ=∑i=1nxi P(xi)=x1P(x1)+x2P(x2)+⋯+xnP(xn)E(X) = \mu = \sum_{i=1}^{n} x_i\,P(x_i) = x_1P(x_1) + x_2P(x_2) + \cdots + x_nP(x_n)

Multiply every value by its probability, then add. E(X)E(X), μ\mu and MM all name the same number.

If you have met the weighted mean, this is the same idea: the values are weighted by their probabilities, and the weights already add up to 1.

Fair games and fair prices

A game is fair when the expected value of what you win (after paying to play) is 0. Example 9 pays 5 points per game on average, so a fair price to play it is 5 points: then your net result is X−5X - 5 and E(X−5)=5−5=0E(X - 5) = 5 - 5 = 0.

Lotteries use the same arithmetic, but never in your favour: the prizes they pay out are worth less, on average, than the tickets they sell.

Warranties: the shop sees the long run

Businesses use the same arithmetic. A phone shop sells a one-year warranty for 15,000 dinars. Suppose 1 phone in 10 needs a repair in that year, and a repair costs 120,000 dinars. For a customer without the warranty, the expected repair cost is 0.1×120000+0.9×0=120000.1 \times 120000 + 0.9 \times 0 = 12000 dinars. The shop takes 15,000 and pays out 12,000 on average, so it earns about 3,000 dinars per warranty. Insurance companies work the same way: the expected value is on their side.

The shop sees a thousand phones, you see one

A shop that sells 1,000 warranties a year will pay for about 100 repairs. For the shop the expected value is almost a sure thing, like the 10,000 die rolls. You own one phone: for you the result is either 0 or 120,000.

Where the analogy stops working

So a warranty can still be a sensible choice for you: it removes the risk of one big loss. How big that risk is, is measured by the variance — the next lesson.

This counting model has a name: the hypergeometric distribution, with mean n⋅KNn\cdot\frac{K}{N} (nn items drawn from NN, of which KK are special).

کەواتە E(X)=0+108+54+3220=165220=0.75E(X) = \frac{0 + 108 + 54 + 3}{220} = \frac{165}{220} = 0.75.

Definition

The number of “special” items when you draw nn items from a box: P(X=x)=(Kx)(N−Kn−x)(Nn)P(X = x) = \frac{\binom{K}{x}\binom{N-K}{n-x}}{\binom{N}{n}}.

If the items were put back after each draw, the draws would be independent and XX would follow the binomial distribution; the mean would still be 0.75.

ExerciseڕاهێنانIs guessing worth it?

In a multiple-choice exam each question has 5 options. A right answer gives +4+4 marks and a wrong answer −1-1. You know nothing and guess. What is the expected mark per question? What if there were only 4 options?

Show answer
E=4(0.2)+(−1)(0.8)=0.8−0.8=0E = 4(0.2) + (-1)(0.8) = 0.8 - 0.8 = 0

With 5 options: right with probability 0.2, wrong with 0.8.

E=4(0.25)+(−1)(0.75)=1−0.75=0.25E = 4(0.25) + (-1)(0.75) = 1 - 0.75 = 0.25

With 4 options: right with probability 0.25, wrong with 0.75.

With 5 options the exam is designed so that blind guessing is a fair game: on average it neither helps nor hurts. With 4 options the same marking would reward guessing.

Summary

  • The expected value is the long-run average: E(X)=∑x P(x)E(X) = \sum x\,P(x) (discrete) or ∫xf(x) dx\int x f(x)\,dx (continuous).
  • It is the balance point of the distribution and need not be a possible value (a die: 3.5).
  • A game is fair when the expected net gain is 0; shops, insurers and lotteries price so that E(X)E(X) favours them.
  • Rules: E(aX+b)=aE(X)+bE(aX + b) = aE(X) + b, E(X1+⋯+Xn)=∑E(Xi)E(X_1 + \cdots + X_n) = \sum E(X_i), E(X−μ)=0E(X - \mu) = 0, E(g(X))=∑g(x)P(x)E(g(X)) = \sum g(x)P(x).
  • Results: Example 9 → 5; die → 3.5; Example 10 → 4/34/3; H.W 9 → 2/32/3; Example 11 → 0.3, 0.6, 1.3, 1.6; H.W 10 (hypergeometric) → 0.75.
  • یاساکان: E(aX+b)=aE(X)+bE(aX + b) = aE(X) + b، E(X1+⋯+Xn)=∑E(Xi)E(X_1 + \cdots + X_n) = \sum E(X_i)، E(X−μ)=0E(X - \mu) = 0، E(g(X))=∑g(x)P(x)E(g(X)) = \sum g(x)P(x).
